A DVD is simply said a MPEG2. The AVC (Advanced VIdeo Codec) is more compressable with the same picture quality.Why is it smaller than the ISO, though?

Mpeg4 compresses a lot better (to the same quality) than the DVD / mpeg2 format used on ISO (aka DVD Red/Green book standard I think). You'll often find 2-3gb 720 and 1080p bluray rips / upscales all over torrent sites that are going to be far superior to even double-layer DVD rips that are 6-7gb.
